How do special servicer fees work in a CMBS workout?

Short answer

CMBS special servicers earn a monthly servicing fee (typically 25 to 50 basis points annualized on the loan balance) while the loan is in special servicing, plus a workout fee (1.0 to 2.0 percent of modified principal) on any modification, plus a liquidation fee (1.0 percent) on payoff or sale of distressed assets.

Why does this matter to borrowers?

The fees come out of the loan or property cash flow and substantially raise the cost of resolution. A two-year stint in special servicing on a $40 million loan can accrue $200,000 to $400,000 in servicing fees alone, before workout or liquidation fees and before special servicer legal cost. Sponsors who can refinance or sell before transfer should usually do so.

Are they negotiable?

The fees themselves are codified in the pooling and servicing agreement and are not borrower-negotiable. What is negotiable is the timing and depth of the modification, the workout-fee base, and the credit toward fees if the special servicer's legal cost ends up below estimate.
