An equity kicker gives the mezz lender a share of profits on top of the coupon , typically a percentage of distributions above a hurdle, a residual interest, or warrants for SPE equity. It is used on transitional deals to lower the cash coupon while delivering the lender a target IRR.
What forms does it take?
Profits participation: the mezz lender receives 5 to 15 percent of cash distributions above a stated sponsor IRR hurdle. Residual interest: a fixed percentage of the SPE entitled to a slice of refinance or sale proceeds. Warrants: a right to convert to common equity on stated triggers, used most often when the mezz piece has high accrual.
When is it appropriate?
When the deal economics support the lender's target IRR but cash coupon alone would over-burden current debt service. Sponsors should price the kicker into pro forma promote and confirm that the kicker terminates at refinance or after a stated period, not in perpetuity.
