How large should the contingency reserve be on a CRE construction loan?

Short answer

Standard sizing: 5% of hard costs for ground-up multifamily or industrial with experienced GCs and clean sites; 7%-8% for retail or hospitality; 10%+ for adaptive reuse , structural rehab, and complex urban sites with site or environmental risk. Lenders require a contingency floor; sponsor due diligence should size to project-specific risk.

How contingency interacts with completion-guaranty exposure

Contingency is the first absorber of cost overruns during construction. The larger the contingency at the start, the more headroom before the sponsor has to fund overruns with new equity (the balancing test) and the longer before the completion-guaranty exposure becomes a real risk of cash call.

Lender minimums: most institutional construction lenders require at least 5% hard-cost contingency at closing, with reservation of any unspent contingency available for the duration of construction. Some lenders allow a portion of the soft-cost line to also serve as a soft-cost contingency.

Project-specific sizing factors: site conditions (clean infill vs. brownfield), structural complexity (new build vs. adaptive reuse), GC track record (institutional GC with the sponsor's prior projects vs. first-time engagement), and supply-chain volatility (when material lead-times are uncertain, larger contingency cushions schedule slip).

Practical sizing: an experienced sponsor with a Type V multifamily walk-up project, an institutional GC, and a clean infill site can comfortably run 5% contingency. The same sponsor running an adaptive reuse of a historic structure with environmental remediation should target 12% to 15%, the higher reserve compensates for the structural unknowns that historically blow first-time adaptive reuse budgets.
