Sub-line use defers LP capital calls and shortens the LP's effective hold period, which mechanically increases reported IRR. The same gross-deal economics produce higher net IRR with sub-line use. ILPA-recommended disclosure presents both 'with sub-line' and 'without sub-line' IRR for transparency.
How sub-lines mechanically increase IRR and what LPs ask for in disclosure
Mechanism: IRR is a time-weighted return calculation. LP capital that is called later, when the deal is already deployed, has a shorter effective hold period than capital called at the start. Shorter holds with the same total return = higher IRR.
Worked illustration: a $100M deal with 25% IRR over a 5-year hold. Without sub-line, LPs fund $100M on day 1 and the IRR is 25%. With sub-line, LPs fund only when the deal needs cash for capex, distributions, or other liquidity events, perhaps $40M day 1, $20M month 6, $40M month 12. The LP's effective IRR on the called-capital basis can be 30%+ for the same gross deal economics.
ILPA disclosure recommendation: ILPA published guidance recommending GPs disclose both IRR with sub-line use and IRR without (also called 'gross deal IRR' or 'unlevered LP IRR'). Most institutional LPs request both metrics in fund reporting and in track-record marketing.
Risk-management implication: sub-line use that materially boosts headline IRR can mask underlying deal performance. A deal that is mediocre on a true cash-on-cash basis can look excellent with aggressive sub-line use. Sophisticated LPs distinguish between deal selection skill (gross deal IRR) and financial engineering (sub-line-driven IRR uplift).
Lender perspective: sub-line lenders are not pricing the IRR-enhancement directly; they price the credit risk of the LP-commitment collateral. The IRR effect is a downstream consequence of the financing structure, not a primary lender consideration.
Sponsor playbook: use sub-lines for legitimate cash-flow management and operational benefit. Avoid use that primarily aims to inflate headline IRR, sophisticated LPs see through it and adjust their evaluation accordingly. Provide transparent reporting to LPs on sub-line balance, drawdown duration, and IRR sensitivity.
