How does UBTI affect tax-exempt LPs investing in leveraged CRE?

Short answer

UBTI hits tax-exempt investors (pensions, endowments, IRAs) on debt-financed CRE income, the leveraged portion of operating income and gain. Sponsors raising from tax-exempt LPs typically use REIT blockers, fractions-rule-compliant allocations, or UBTI-blocker corporations to convert UBTI to dividends.

How sponsors structure around UBTI for tax-exempt LP capital

This page is sponsor-POV process commentary, not tax or legal advice. Bring a CPA and tax counsel onto every transaction before relying on any of the mechanics described below.

UBTI mechanics: under §511 to 514, tax-exempt entities pay tax on income from a trade or business that is unrelated to their exempt purpose. §514 separately taxes the debt-financed portion of investment income, the percentage of gross income (and gain on sale) attributable to debt financing. Even a passive investment in a leveraged real-estate partnership can generate UBTI for the LP.

REIT blocker: a sponsor sets up a REIT (typically a private REIT) that holds the property and issues equity to the tax-exempt LPs. Dividends from a qualifying REIT are not UBTI even when the underlying property is leveraged. Tradeoffs: REIT compliance costs, distribution requirements (90% of taxable income), and limits on related-party interactions.

Fractions rule (§514(c)(9)): qualified pension funds investing in real-estate partnerships can avoid UBTI on debt-financed income if the partnership allocations satisfy the fractions rule, essentially that the QOP's share of income never exceeds its share of loss. Compliance is administratively heavy and constrains promote and waterfall structures.

UBTI-blocker C-corporation: an offshore or onshore corporation owns the partnership interest, the corporation pays tax on UBTI, and the tax-exempt LP receives dividends from the corporation. Used most commonly for endowments and foreign pension plans.

Lender placement note: the choice of UBTI structure is typically equity-side, but the lender's permitted-transferee carve-outs in the loan documents need to accommodate the structure. Most institutional lenders are familiar with REIT blocker and UBTI-blocker structures; bridge lenders may need an explanatory memo at closing.
