A clawback requires the GP to return promote distributions if a final waterfall calculation at exit shows the GP took more promote than the agreed split entitles. Common when interim distributions trigger promote that later proves to have been over-distributed. Often backstopped by a GP guaranty or escrow.
Clawback structures and how lenders view them
Why clawbacks exist: in deals with interim cash distributions, the GP may receive promote distributions during years 2 to 5 of the hold based on then-current calculations. If the deal's eventual exit produces a different IRR or equity-multiple outcome, the cumulative GP promote may exceed what the waterfall split actually entitles. The clawback corrects the over-distribution.
Clawback mechanics: a final waterfall calculation runs at exit. If the cumulative GP promote distributions exceed the entitled amount, the GP returns the excess to LPs. Common backstops: a personal GP guaranty, an escrow of a portion of GP promote until exit, or a holdback mechanism that defers a portion of GP promote until the final calculation runs.
Most common in: fund structures with multiple deals (where deal-by-deal promote may not match fund-level entitlement), and in single-asset deals with significant interim distributions over multi-year holds.
GP-friendly variations: a 'no clawback' structure uses a deal-by-deal waterfall and assumes interim distributions are correct on the date paid. A clawback with a low cap (e.g., capped at the unrealized portion of GP promote) limits the GP's downside.
Lender perspective: clawback obligations are typically GP-side and don't directly affect senior debt. But if the clawback is backstopped by a GP personal guaranty, the lender may want disclosure of the contingent obligation. Material clawback exposure can affect the GP's net-worth and liquidity covenants under the senior loan.
